SaaS Unit Economics, Part 1: How to Calculate CAC, LTV, and the Ratio That Determines Whether Your Business Is Worth Building
Customer Acquisition Cost (CAC) — The Complete Calculation
Customer Acquisition Cost quantifies the total expenditure required to acquire a single new customer. It sounds straightforward. In practice, it is one of the most frequently misrepresented metrics in early-stage SaaS.
The common version — called naive CAC — divides only paid advertising spend by the number of new customers acquired. It is easy to calculate and reliably flattering. It is also wrong. Any CFO or experienced investor who probes the assumptions will find it immediately, and the credibility damage from presenting it as a meaningful metric is hard to recover.
The correct approach is a fully-loaded CAC: every dollar the company deploys to acquire a customer, allocated to the period in which it was spent. That means capturing all of the following:
Sales Function Costs
- Sales team salaries, benefits, and payroll taxes
- Commissions and bonuses
- CRM, prospecting platforms, and other sales tools
Marketing Function Costs
- Marketing team compensation
- Paid advertising across all channels
- Content creation, events, PR, and marketing technology
Overhead Allocation
- A proportional share of G&A costs attributable to sales and marketing
The time period matters as much as the inputs. Because there is a lag between when sales and marketing spend is incurred and when new customers are acquired, CAC must be calculated using a lagged approach. If a company has a three-month average sales cycle, the correct method is to divide the spend from three months prior by the number of new customers acquired in the current period. Aligning the expenditure with the revenue it generated is what separates a sound CAC from a number that will not survive scrutiny.
Practitioner-Grade Formula
Fully-Loaded CAC = (Total Sales Costs + Total Marketing Costs + Allocated Overhead) [Lagged by Sales Cycle] ÷ Number of New Customers Acquired
Worked Example
A $5M ARR SaaS company with a three-month sales cycle spends $450,000 on sales salaries and commissions, $200,000 on marketing salaries and programs, and $50,000 in allocated G&A during Q1 — a total of $700,000. In Q2, the lagged period, the company acquires 70 new customers.
Fully-Loaded CAC = $700,000 ÷ 70 = $10,000 per customer
Had this company used only its $150,000 in Q1 paid advertising against 85 customers, it would have reported a naive CAC of $1,764 — an $8,236 gap per customer that disappears the moment a diligent investor asks to see the full sales and marketing cost breakdown.
At the enterprise end of the market, the magnitude is even more pronounced. Snowflake reported 30% year-over-year product revenue growth for Q4 FY2026, but that growth is underpinned by significant acquisition investment across enterprise account teams with multi-quarter sales cycles — industry analysts estimate enterprise SaaS CACs can routinely exceed $100,000. Datadog manages the same dynamic by pairing aggressive sales investment with high net revenue retention, ensuring the lifetime return from each customer justifies the upfront cost. The lesson from both companies is the same: what matters is not the absolute level of CAC, but the return it generates.
Customer Lifetime Value (LTV) — The Standard Formula and Its Limitations
Customer Lifetime Value represents the total gross profit generated by an average customer over their entire relationship with the company. It is the financial counterpart to CAC — the payoff that the acquisition cost is measured against.
Standard Formula
LTV = ARPA × Gross Margin % ÷ Monthly Churn Rate
Where ARPA is Average Revenue Per Account per month, Gross Margin % is gross profit divided by revenue, and Monthly Churn Rate is the percentage of customers who cancel each month.
Worked Example
Using the same $5M ARR company — ARPA of $1,200 per month, a gross margin of 75%, and a monthly logo churn rate of 1.5%:
LTV = $1,200 × 0.75 ÷ 0.015 = $60,000
The formula is a useful starting point for high-level modelling. It is not a number to present to a board or audit committee without disclosing its primary limitation: it assumes a constant churn rate across the entire customer lifetime. SaaS churn does not work that way. It is typically front-loaded — highest in the first 90 days, when customers who failed to adopt the product cancel, and substantially lower for customers who have integrated the product into their core workflows for over a year. Applying a blended average rate uniformly overstates LTV when early churn is elevated, producing revenue projections and capital allocation decisions that are systematically too optimistic.
The more defensible approach uses cohort-based retention curves — tracking the actual retention of groups of customers acquired in the same period over time. This surfaces the behaviour that blended averages conceal, and gives the CFO something genuinely meaningful to present: not a single LTV estimate, but a retention profile that shows how customer value accrues across the lifecycle. The importance of this distinction becomes even clearer when expansion revenue enters the picture. HubSpot has maintained a Net Revenue Retention rate consistently above 100%, meaning that revenue growth from existing customers outpaces revenue lost to churn — a dynamic that drives LTV materially above what the standard formula calculates. Shopify illustrates a different dimension: with Q4 2025 total revenue of $3.67 billion and a gross margin of approximately 46% — compressed by the mix-weight of Merchant Solutions, which carries lower margins than its subscription segment — its LTV profile is driven less by subscription price increases than by increasing take rates across Shopify Payments, apps, and ecosystem adoption at scale.
The LTV:CAC Ratio — Benchmarks and Interpretation
The LTV:CAC ratio is the lens through which investors, boards, and CFOs assess the fundamental soundness of a SaaS business model. It answers one question: for every dollar invested in acquiring a customer, how many dollars of lifetime gross profit does that customer return?
The widely accepted benchmark is a minimum of 3:1 — enough margin to absorb the cost of capital, the inherent risks of the business, and the ongoing G&A and R&D required to operate and innovate. Below that, growth is likely consuming more value than it creates. Above 5:1, the business has demonstrated the capital efficiency required to justify deploying significantly more.

Three implications deserve particular attention at the CFO level.
Board escalation. An LTV:CAC ratio consistently below 2:1 requires board escalation and a formal remediation plan. The presentation should isolate which inputs — CAC reduction, churn improvement, or ARPA expansion — are most actionable given the current go-to-market motion. Capital raise timing. A ratio above 4:1 to 5:1 is typically the right environment in which to raise growth capital: the business has demonstrated it can deploy capital efficiently. Raising below 2:1 converts dilution into a certain, immediate cost with no corresponding improvement in trajectory. Audit committee signal. While LTV:CAC is not a GAAP metric, a deteriorating ratio can surface adjacent accounting questions — aggressive booking of multi-year deals with elevated churn risk, or the capitalisation of software development costs — that the audit committee will pursue. Anticipating those questions is part of the CFO's preparation. Zoom's transition from its pandemic-era self-serve model — which produced an exceptionally high LTV:CAC ratio through near-zero acquisition friction — into enterprise sales with Zoom Phone and Zoom Contact Center illustrates the tension directly. A higher-CAC enterprise motion can only be justified when the LTV from sticky, multi-product contracts demonstrably covers the incremental acquisition cost. The CFO's challenge in that transition was not managing growth; it was proving, with data, that the new acquisition economics warranted the shift in go-to-market investment.
Twilio approaches LTV expansion through a different mechanism: embedding its communications APIs progressively deeper into customers' products, making displacement increasingly costly as usage scales. That model produced a dollar-based net expansion rate of 108% for full-year 2025 — a meaningful improvement over the 104% reported for 2024, and evidence of recovering LTV dynamics after several years of compression. It is, however, a materially different story than the 120%+ expansion rates the company achieved during the 2021–2022 hypergrowth period, and the distinction matters when setting expectations about the payback profile of new customer cohorts.
The Metrics Are Only as Good as the Inputs
CAC tells you what it costs to bring a customer through the door. LTV tells you what that customer is worth over their lifetime. The ratio tells you whether the model is fundamentally sound — and by how much. But each metric is only as reliable as the assumptions behind it: the lag structure in the CAC calculation, the cohort behaviour buried in blended churn rates, and the accounting treatment of commissions and capitalised software costs can all shift the reported figures materially.
Getting these right is not an accounting exercise. It is the foundation of every capital allocation decision the company will make.
